Hi all,
This is the post I promised regarding my stock market system. It is
long-term in nature (it has only changed 18 times since 1966). It looks
at 5 "indicators" on a weekly basis : the DJIA, DJTA, DJUA, NYSE A/D
Line (weekly), and the DJ-20 Bond Index. Each component is deemed
positive or negative depending on whether it is above a moving average.
If a certain number of them (0-5) are above their moving averages, the
model is positive. If the number of positives falls to another certain
level (0-5), the model turns negative.
This system is not the Holy Grail. In 1996, it sold during the July
sell-off, but did not re-enter until late October. Still, since 1966,
the S&P has returned 7.71% (not including dividends) with a maximum
drawdown of nearly 48% (measured on a weekly basis). Over the same
time, our model (zones 1 & 3) has returned 12% with a maximum drawdown
of 11%. Asset allocation is the first way we cut our risk--only invest
in the market when it is safest (you'd be crazy to be long in zone 4).
Although, not spectacular by itself, we only trade our Fidelity Sector
fund switching model when this model is positive.
Testing info: we are very conscious of the risks of curve fitting. For
that reason, we use out-of-sample testing to determine our parameters.
First optimize on half of the data (centered -- leaving two 1/4 ends).
If those parameters work in both the ends, the parameters are OK, if
not, you can't use them. My next posts will be regarding the bond
market model and the mutual fund switching model.
